I've listened to this (and yes you need to use headphones, the effect isn't even close with speakers) and I have no idea how it works. I imagine it's something with frequencies shifting or something, but I'm by no means an acoustic engineer, so your guess is as good as mine.

They use a dummy head with microphones where the ears are, its nothing REALLY technical about it, your brain does all the math. Wierd stuff though, well worth listening to.
